Here's a screenshot of my terrain where you can see a grey circle which is supposed to be water but in game mode the water doesn't appear.

 

In the inspector the script "water" is greyed out. Any help in fixing this please.

I believe you need to a apply a texture to it..  look in your textures folder.

Did you drag the prefab into your terrain I take it

Can't quite make out the position transforms, but I've just started learning with water, I just lowered may terrain to create a deep hole and the dragged the prefab into the hole. Changed the scale and was good to go

Changing the y position obviously raises and loweres the water level, are you sure your water level isn't below the bottom of ya hole?

Change your Shader on your WaterPlaneMaterial to FX>>Water
